Well apparently it was optional. :\
I was gonna restart from the last save to fight them, but I ran into Proud Clod. By the time I beat Scarlet and Heidegger I was just like "aw, fuck it".
What happened to Palmer? He was hit by a truck but I remember seeing him in a scene after that.

I didn’t find the battle to be particularly difficult. Of course, by that point in the game, none of the battles were difficult at all, so it didn’t really matter. The main point of it is that you can steal some somewhat useful items from them; I don’t remember exactly which ones.
